I thought about this so long ago, and now I remember the wonderful world of Oblivion mods...! Freedom! Thank you so much for this wonderful mod! This'll be perfect!
This brings back a taste of the glorious days of Thief The Dark Project. (Gonna try out 'Thieves Arsenal' too with 'Attack and Hide' and 'Deadlier Sneaking' :-))

(It shows you how to activate a harmless 'bug' that will make no music change in battle, just read instructions. it's not a mod, just instructions.) <- haven't tried it yet but seems legit!

The 'realistic' argument is fair, but without external visual and audio cues, the gameplay factor suffers.
In the Thief series of games, you could hear a guard's / person's alert level by how they reacted with words such as, "Is someone there?"...then you sit and wait in the shadows and if you didn't make any more noise, you would know their 'alert level' has gone down with a comment such as, "Hmmm...must have been (a/the rat/wind)"...
The non-disableble(sp?) sneak eye is one of the bigest griefs about oblivion i had since start... combed through the .ini file , but could not find relevant string for it..

Some suggestions regarding the music. Try turning it off: this really adds immersion, and can be really creepy in dungeons. If you do so, changing this ini setting can increase your FPS:
bmusicenabled=1 to bmusicenabled=0
There's a sound mod called Atmospheric Oblivion (http://hosted.filefront.com/piratelord/1876369) which adds lots of sounds which takes this a step further.
As an alternative, if you want to keep music, you can delete the files from the DataMusicBattle folder, and add silent files to the other music folders from the Intermittent Silence mod: http://www.tessource.net/files/file.php?id=3812 This will make it so you don't get battle music, and are not warned of battle by no music since you will get music gaps in other situations.
This is good. It adds immersion into the game. It's still not to hard to figure out if someone sees you though, as the music plainly gives it away, but thanks a lot! ">

Outstanding! I've been playing with the standard no crosshair mod for a while, but every time i go in sneak mode (and I do that a lot) the ugly eye comes forth enshuring me that it's just a computer game "> But now I can finally be there when I sneak past the guards, when I bagstab the highwaymen, and all the other cool stuff you're able to do in sneak mode. Thanks a lot mate! This is already 10/10! But there's an extra bonus if one likes reality: Now I don't know if the enemy has seen me. This means that I'll have to be even extra careful while sneaking. This small detail takes sneaking to a whole new level...
After my opinion the player should not know when someone sees him, I mean how can the NPC's sneak into the player then? hehehe... No really, I mean it!
